I think that muting the speakers when recording through the microphone input
was done intentionally: to avoid feedback.

Moreover, I'd expect better sound if you'd connect a Line Out of your
amplifier to the Line In of your computer.

If you should have a notebook computer without a Line In (like me) then
you'd be wise to acquire a device that has one.
You could go one or both of these ways, depending on you being a listener or
a musician:
- buy a device like the Creative Audigy2 ZS Notebook, a PC Card with good
sound (and 7.1 surround) but no MIDI;
- buy a USB audio interface (merely stereo) with integrated MIDI if you want
to connect a MIDI-keyboard; check with a music store for devices like those
by Edirol and M-Audio.

Major Mixmatch.
Your Mic Input is only about an 5 Micro Volt level input and your Headphone
output is an Amplified Output. You need to purchase a Attenuating Cable from
Radio Shack and even then if someone turns up the volumn on your source
youmay cause damage to the input on your sound card.
It is best to find a system to play your records on that have a Live Level
or Aux level OUTPUT and then go into the LINE or AUX inputs, those are
Matched and will not creat overload, distortion or chance of damage.
