On XP Home SP 2, starting Windows CardSpace from Control Panel greys the
rest of my desktop and makes the Start menu and Taskbar inaccessible.
Closing the CardSpace applet restores all.

Is this by design, and if so, why?

Yes, this is wanted behavior. Cardspace on XP works simillar to Vista, where
is this feature due to security issues (if you have to authenticate, you are
not able to do anything else)
