Tiny PC with MHK2120AT hard drive

Hi,
My Tiny PC laptop uses a Fujitsu-MHK2120AT hard drive. It has been dying for some time and scan disk showed 25 bad sectors in the last scan.
Then it started crashing after prolonged use. Now when I switch the laptop on, it goes straight to a message 'operating system not found' after the initial Tiny logo. I have come to a conclusion that the hard disk has failed. I tried to fdisk using the windows 98 start up disk but it gave a message 'no fixed drives found'.
The PC uses a 128MB RAM, Pentium 3 processor(sorry I did not note down the speed!) The hard drive was 11GB, 4200rpm. The operating system was windows 98.
I would be helped by clarification on following points.

1. Can I just replace the hard drive with a new one?
2. How do I format the new hard drive?
3. Can I upgrade the hard drive and if so by how much capacity?

I will be grateful for your suggestions.
