How do I create an outline with numbered headings in Word?

I wish to create a document starting in Outline view in which each heading
and subheading is automatically numbered:

1.
2.
2.1
2.1.1
2.1.2
2.2
3.
etc.

Many thanks! Your post was prompt, detailed, well written and solved my
problem. It is hard to understand why Word doesn't offer a simpler way of
implementing such a common need.
