File System Error (65535) ?

I recently reformatted my hard drive and restored my original Windows
configuration using my laptop's recovery disks. Everything was working fine,
until I installed MS Office. Now all of a sudden my machine is displaying
some strange behavior:

1. The "Turn off Computer" button has disappeared from my start menu
2. If I delete a file it gets deleted straight away instead of going to the
Recycle Bin (even though I already unchecked the setting that normally does
this)
3. Plug and play usb devices are detected, but the drivers are never fully
installed and the "new hardware" icon remains in the taskbar.
4. Most confusing of all, if I right click anywhere and select New-->Text
Document (or any type of document), it displays an error message saying
"Could not create file" in the title bar, and "File System Error (65535)" in
the box. However I can create new files if I start Notepad and save a file
from there, and I can also modify existing files.
5. And of course, Office itself doesn't work, displaying strange errors like
"your auto-correct file could not be loaded", or "Office has not been
installed for this user", or when I close Word for example, "The Normal
template could not be saved", and it asks me to save elsewhere.

Any idea why this might be happening, and what about Office may be causing
it? Is it something deeper within my system like bad sectors or something?
I've already run scandisk and asked it to fix bad sectors where possible.
