I had the same problem on a Dell 8200 with WIn 98SE. I received this error when the system was downloading updated setup files and checking compatibility.
I ran MSCONFIG and Selective Startup, disabled ALL of the startup files, (Autoexec.bat, win.ini, etc...). After the reboot, I once again tried the XP upgrade. It works great
