Windows will use any compatible image file located anywhere on your hard
drive. They do not have to be in any "special" folder. The Images that
ship with windows XP are located in C:\Windows.
Wallpaper background files are...
All bmp, jpg, gif, jpe, dib, png and htm files located in these folders:

%userprofile%\My Documents\My Pictures (& sub-folders)
%AppData%\Microsoft\Internet Explorer

you can set the background with any picture you want (under supported
format but that's about anything you would probably have) by
rightclicking > and selecting "set as background image". in that
way... you can just brows your picture folder for anything you desire
