Is it normal for Windows updates to occupy gigabytes of
space when installed, even when I choose not to archive
the updates? My HD shrank by about 3 to 4 gigs after
installing the XP Home updates. Is this normal?

Yes, because many of the updates create backup copies of the files they
replace. This is in case you need to remove a particular Hotfix due to
problems. If your system is stable, and you don't need to remove the
hotfixes, see www.dougknox.com, Win XP Utilities, Remove Hotfix Backup
Files.
