MMC 7.7.0.1 problem, or is it? LORDSMURF's ATI AIW capture settings

I was trying to duplicate the LORDSMURF settings mentioned on the
VCDHELP.COM site for transferring VHS to DVD. He uses D1 parameters
of 352 x 480 captured at 6 Mbps VBR. I can get all that to work
perfectly as a CUSTOM capture setup using ATI AIW 128 PRO with MMC
7.7.0.1 update. In fact I can get all of the recommended settings to
work perfectly except one. When I uncheck the box DEINTERLACE a
strange thing happens to the captured video.

The bottom half of the screen has a green window, it looks like
someone put a piece of green cellophane across the exact lower half of
the screen. I'm sure it has something to do with interlace. In other
words, if I leave the video interlaced like LORDSMURF instructs, I get
the green lower half screen, if I de-interlace, it captures perfectly.

BTW, I am not frame serving to TMPENC,just capturing the file for
later processing instead of trying to do everything in real time.
Would that make any difference?

One of the standard MMC setups is what they call Medium DVD, which is
exactly the same D1 352x480 capture, but only using 4 Mbps rate, which
is not quite good enough for burning to DVD, but they DEINTERLACE that
also. If I uncheck the deinterlace box I also get the green screen.

I was wondering if anyone else out there has experienced this
"deinterlace" problem? I can leave that checked, and get a perfect
capture. So, if I did capture like this DEINTERLACED, would I have
to use TMPEGENC or some other program to re-interlace before burning
to DVD?
