When XP uses 700 MB of memory it starts to do nothing,
I mean no more programs run, no right click, no Save As dialog box, etc.

How many memory modules do you have? Try reducing to 512 Mb- perhaps a
memory stick is faulty.

As you see a lot of memory remains...

You could potentially have faulty memory. You can test it with this free
tool:

Windows should never have error messages pop up just from using memory, no
matter how much or how little. Well unless you're running low on virtual
memory on the hard drive.

You possibly have a bad, or incompatible stick.
