You need to remove the image file from the machine, or at least remove
it from the directories that are used as sources for background images.
The image files that appear on that list come from several directories
include \windows, \windows\web\wallpaper and "\documents and
settings\<user>\My Documents\My Pictures". Once the file is deleted or
removed from those folders it will no longer show up on the list of
available background images. Note that if you have display properties
open when you move the file, you need to close and reopen display
properties before the list will be refreshed.
