Does anyone know where the registry key or other utility
is that affects the user/group policies? More
specifically, the one that only allows the Administrator
to run defrag?

Windows XP pro has a snap-in in Computer Management for Local Users &
Groups.
XP home, does not offer this option, but things can be done manually in Safe
Mode.

Either way:
For XP pro:

1) Right-click on any folder, or file for which you wish to change
permissions
2) locate Security tab, and change/add/remove permissions accordingly.
(Careful with system username permissions such as System or Network Service
and so on.)
You could safely remove the Everyone group, as by default all users belong
to that group and effectively have access to the object in word.

for Xp home:
same process but in Safe Mode.
