Service Pack 3 update or "non"update

I have had the automatic download for updates. Servicepack 3 is one of them.
For the 3rd time I've attempted to load servicepack 3 and midway through
receive an "access denied" .

Anyone know what the deal is?

Yes.

Did you try to resolve this in any way other than asking about it here? The
only reason I ask is because if you did not - perhaps you did not know that
you could search for and likely find where people had asked questions that
might be on your mind and/or you are currently experiencing.

Now is a great time to point you to one of the easiest ways to find
information on problems you may be having and solutions others have found:

Search using Google!
http://www.google.com/
(How-to: http://www.google.com/intl/en/help/basics.html )

For example - you have (inadvertently and advertently) given some very good
key words to use in a search. Let's pick a few out:

"Windows XP" (given inadvertently by where you posted.)
SP3 (given directly by you.)
"access denied" (given directly by you.)

Using those (as shown, quotations and all to keep the words as phrases), one
could do a Google search like this:
http://www.google.com/search?q="Windows+XP"+SP3+"access+denied"

The third find is:
When you try to install Windows XP Service Pack 3, you receive
the error message "Access is denied" or "Service Pack
installation did not complete"
http://support.microsoft.com/kb/949377

Which fairly well explains what you are looking at/explaining you have and a
solution (several actually - usually the advanced one works wonders.)

Now that I have given you the direct answer and how to look for things like
that in the future - here is the more standard spiel I give on SP3 itself...

With proper preparation - you are unlikely to have problems - and if you
have been performing proper maintenance all along - even if you do - you are
only out a short period of time (restoring from the backup/drive image you
made wisely before diving in...)

Suggestions:

1) Download the full SP3 installation file and/or burn the ISO download to
CD.
2) Ensure (as well as plausible) you have no spyware/malware by doing a full
scan with SuperAntiSpyware and MalwareBytes.
3) CHKDSK
4) Defragment
5) Ensure your hardware drivers are up to date (from the hardware
manufacturer's respective web pages.)
6) Reboot right before you try to install SP3.
7) Disconnect from the internet before installing (physically.)
8) Disable your antivirus and antispyware applications when you are about to
install SP3.

Some (if not all) of that is covered in the above links.
