I am creating a password protected area within my website, for members only.
Within this 'directory', do I need to create another index.htm page, so that
the server knows which page to go to, or do I just do a hyperlink from the
logon page?

Yes you should have a home page (index.htm if that is what works in your root web) in the subweb
- you can link (from outside of the subweb) to any page in your subweb and FP will display the logon dialog
See http://support.microsoft.com/default.aspx?scid=kb;en-us;825451
Your host will have to support subwebs and unique permissions under the FP Server Extensions
