Outlook 2007 error sending to local and exchange distribution lists simultaneously

I am running Exchange 2003 and have a user who is running outlook 2007.

She has a distribution list in her contacts that include exchange
distribution lists as well as distribution lists that she created in her
contacts. When she sends a message to this distribution list, all lists
that are in her contacts come back undeliverable with an unknown e-mail
address.

It worked fine in Outlook 2003.

I verified that the local distribution lists work fine when sent to by
themselves. Has anyone run across this before?

is the exchange server configured to send mail to the internet? Does the
user have a pop3 account configured in their profile?

Yes, the Exchange server is configured to send mail to the internet.

No, the user does not have a pop3 account set up through outlook, only her
Exchange account.

We are experiencing the same thing with one of our users accounts. It is
happening with their local distribution groups - some of them are even
accounts inside our organization. we are also running Outlook 2007 and
Exchange 2003.

It is becoming a major issue since key department heads are not getting
vital information.
