Group Policy Processing Problem

We have the following setup: Terminal Server located in
a OU by itself with a GP specifying Loop-back policy
process REPLACE. When I log into it with a normal user
the user's policy settings are NOT being over-ridden.
Anyone know what the problem could be?
 
Simply the default local policy override every policy in every OU You ceate. It looks like chekmark and override prohibition doesn't function uh? I'm looking for a solution on it too 'cause the only way to make the Gp to work is to change the first local GP on the server, and this is NOT what microsoft tell (also in article 285793)..
