How does one go about converting a paragraph which is all in capital letters
to one having the first letter of each sentence capitalized and the rest of
the text in lower case letters?

Select the text and press Shift+F3 up to three times to cycle through
various capitalizations. Or else use the menu command Format > Change Case.

In the special (and unusual) case where the text has been formatted with the
All Caps font setting -- either directly or through a style -- you'll have
to remove that formatting before the Change Case command will work.

I don't find that this is true in my copy of Word 2003. Shift+F3 converts
All Caps to all lowercase on the first try, then cycles through the
remaining options.
