I'm trying to in Windows XP Service Pack 2 (update 1 of 1) on my PC. A
Windows XP Service Pack 2 Setup Wizard window opened recommending that I back
up the system before installing the update. I'm not sure how to do that, can
you make any suggestions.

There are several ways to backup your system. Windows has a built in program
that can backup to tape, another hard drive, or a network share. You can
also purchase programs to backup your computer. Some CD burning software
comes with a backup program that will back up to a CD/DVD. There is also
another class of programs called disk imaging programs which will make an
image of your hard drive. This is what I recommend along with an external
hard drive. Here are some links to get you started.

Personally, i dont think thats necessary, but if you have the time, then go
right ahead. Make a system restore point first (in acessories-->system
tools--->system restore-->create restore point). Then back up onto cd or dvd
any important documents and files you have on the computer. If you have Nero
Burning ROM, use Nero Back it Up...

But i dont think thats really necessary, but if you want to be on the safe
side....

Backing up a computer is a necessary part of using a computer. If you don't
back up you will eventually lose your data. Installing a service pack can
and does go wrong, not often but it does happen. A system restore point will
not help if something goes wrong when installing a service pack especially
SP2.
