Try the resolution in KB313041

http://support.microsoft.com/default.aspx?scid=kb;EN-US;313041

******************************************************************************

SYMPTOMS
While you are upgrading your computer from Windows 98 or Windows Millennium Edition (Me) to Windows XP, you may receive the following error
message:

Setup has disabled the upgrade option, could not load the file D:\i386\Win9xupg\W95upg.dll. Setup cannot continue, because this version can only install
as an upgrade.

RESOLUTION
To attempt to resolve this issue, try one or both of the following procedures: • Perform a clean boot of Windows 98 or Windows Me, and try again to run
Setup. For additional information about how to clean boot a Windows 98- or Windows Me-based computer, refer to the following articles in the Microsoft
Knowledge Base:

192926 How to Perform Clean-Boot Troubleshooting for Windows 98
http://support.microsoft.com/kb/192926/EN-US/

267288 How to Perform a Clean Boot in Windows Millennium Edition
http://support.microsoft.com/kb/267288/EN-US/

Copy the i386 folder from the Windows XP CD-ROM to the hard disk, and then run Setup manually:

1. Click the Start button, point to Programs, and then click Windows Explorer.
2. Browse to, and then click, the CD-ROM or DVD-ROM drive.
3. Drag the i386 folder from the CD-ROM or DVD-ROM drive to drive C.
4. Click drive C, and then double-click the i386 folder.
5. Double-click Winnt32.exe, and then follow the on-screen instructions to install Windows XP Home Edition.
6. If Setup stops again, boot into Safe mode, and then try this procedure again.

I hope this helps.

Problems copying files or corrupted files during installation are
most often caused by defective or sub-standard hardware; in order of
likelihood, either RAM, the hard drive, or the motherboard. On much
less frequent occasions, a bad CD or defective CD drive can also cause
this.

Have you made sure that your PC's hardware components are capable
of supporting WinXP? This information will be found at the PC's
manufacturer's web site, and on Microsoft's Windows Catalog:
(http://www.microsoft.com/whdc/hcl/default.mspx) Additionally, run
Microsoft WinXP Upgrade Advisor to see if you have any incompatible
hardware components or applications.

You should, before proceeding, take a few minutes to ensure that
there are WinXP device drivers available for all of the machine's
components. There may not be, if the PC was specifically designed for
Win98/Me. Also bear in mind that PCs designed for, sold and run fine
with Win9x/Me very often do not meet WinXP's much more stringent
hardware quality requirements. This is particularly true of many
models in Compaq's consumer-class Presario product line or HP's
consumer-class Pavilion product line. WinXP, like WinNT and Win2K
before it, is quite sensitive to borderline defective or substandard
hardware (particularly motherboards, RAM and hard drives) that will
still support Win9x.
