I set up as following in GPO and assign a group to the GPO:

User Config> Windows Settings> Internet Explorer
Maintenance> Connection>
- Proxy Settings.

Set it to a fake proxy, something like 127.0.0.1

But the domain user can still access internet, is there
anything I am missing?

Since that looks like a quote from one of my recent posts I feel
compelled to reply. That *should* work, however, I use a real proxy
server and have not tested using a fake proxy, I was just repeating what
others had said before.

Are you sure the policy is being applied? Try gpresult on a client
machine just to be sure.
