First, make sure your older computer is capable of running XP. There is
an Upgrade Advisor on the XP cd, but if you haven't opened the package
yet, it would be a good idea to first download Upgrade Advisor from
Microsoft, here:

If you find out your Win98 box won't run XP very well, then don't
install it - take the unopened box back to the store. You will want at
least 256MB of RAM to happily run XP.
The Upgrade Advisor will also tell you if you have incompatible programs
installed, like Easy CD Creator 4. If you are going to do an upgrade as
opposed to a clean install (where you format the disk), you will need
to uninstall incompatible programs and your antivirus software first.

As for what to save on your second hard drive, well that's really up to
you. You want to save all your data - the things *you* created, not
programs. You will need to install programs from the cd's or from an
installer. Most people keep their data in My Documents, although you
will want to check for anything important that you might have saved in
a different place - on the Desktop, C: drive, etc. Only you know where
you put things! You might also want to save your Favorites and
addressbook.
You can copy all the data you want to the second hard drive, although it
is a good practice to also burn the data to cd-r on a regular basis.
