Is the file format with Outlook 2007 backward compatible with Outlook
XP? If not, are there any 3rd party applications that will convert
the 2007 format to XP?

Depends. Outlook 2007 supports the PST file format that is new in 2003
(Unicode format), but also the 97-2002 PST format (ANSI). If you created
a PST as ANSI, Outlook XP will open it. If you created it as Unicode, XP
won't.
If you right-click the Personal Folders item in the Folder List and
select Properties, it will tell you after clicking Advanced what the
format is. You can create a new ANSI PST in Outlook 2007, and move
everything from a Unicode one to it if you absolutely need an ANSI one.
Be warned though that ANSI only supports PST with a max of 2 GB.
