If you alter this registry key to the value 1, Windows XP will no longer
create 8.3 filename for new files on the system. Apparently it will
continue to recognize 8.3 references for old files.

Can someone explain to me what is going to break on a Windows XP system if I
set this registry key?

After setting this I also noticed that my local user's TEMP and TMP
environment variables continue to point to 8.3 safe versions of the paths to
this directory. Why is that?

Probably no problems if you do not use any 16-bit applications.

Some 16 bit programs may have trouble finding Long File Names
