How to solve this problem, when install SP2 to Embedded XP with SP1

Can you give more details on this. I wanted to know if you tried installing this(SP2) on a SQL database or the Micrisoft Dektop Engine(MSDE)?.

This will unlike help him.
His problem seems that he tried to run Database Engine Install from XPe (basically MSDE) while having SQL Server already installed.
This is why MSDE install failed and gave him the error.

Easiest way would be either to uninstall SQL Server or just don't install MSDE as there is no need for that with SQL Server around.
