In some instances of Word, there is a thin grey area below the toolbars,
which, when I hover over it the ruler drops down.

In other instances, that thin grey area is not present.

How is this turned on or off?

If you check Ruler on the View menu, the ruler will always be displayed. The
auto hide property of the ruler is determined by the "Provide feedback with
animation" check box on the General tab of Tools | Options.

It's one of those "Easter eggs" that you discover by trial and error. <g>
