Can Web Setup Add Application Pool?

I see where I can create Virtual Directories with a Web Setup Project.
Can I assign the Virtual Directory it's own Application Pool with the
proper Application Identity?

Also, it appears my team is creating a whole WebSite for each
application, not only a web folder.

Yes it's possible, the app pool settings are read from the IIS metabase and
it is an XML file if memory serves me correct.

You can add 'custom actions' to the setup and perform any kind of
work.
