Enabling the firewall at the client allows internet
access, but disables peer to peer access. That surely is
not the desired result. What can I do to allow both LAN
and internet access while the firewall is enabled.

Assuming that you're using Internet Connection Sharing, the firewall on the Internet is sufficient, since anything attempting to get to the client machine has to go through the host. Its not necessary to firewall your LAN connections, in this situation.

Interesting point. Since I am using my LAN connection
for the internet access there is no seperate Internet
connection. What options do I choose in the wizard to
create the seperate internet connection. Is the bridge
necessary for this sharing?

More information is needed on your setup. Are you behind a router or hub? Otherwise, how are you using your LAN connection for internet and networking?

The built-in firewall is not designed to be used on internal LAN
connections. The _only_ connection on which you should have ICF
enabled is the direct connection to the Internet.
