Ack! When doing an in-place upgrade (reinstallation) of XP HE I created
a folder named 'backup' and put important game files there. After the
reinstall all my original folders were there except for the backup
folder, which meant I lost all the game files including the custom
NASCAR 2003 race car I'd designed (spent hours on it). :(

I assume Winblows uses a backup folder during installation, then
deletes it.

That's seems unusual... unless you placed the BACKUP folder inside the
WINDOWS folder. AFAIK, aside from the WINDOWS folder, and a few hidden
system folders, a re-install will generate temp directories with very
long, random directory names that wouldn't be confused with "BACKUP". It
will even be nice enough to not overwrite user directories in "Documents
and Settings" by appending the default installation folder names with a
..COMPUTERNAME suffix.

Have a look at PC Inspector File Recovery from
http://www.pcinspector.de/file_recovery/uk/welcome.htm
You may be able to recover the folder if XP hasn't overwritten the area.
