Make a folder for pictures in My Documents. Move the pictures that you
don't want to show up in the desktop background list there. Then if you
want to use them as background wallpaper, just browse to the folder you
made from the Desktop tab in Display Properties.

I'm having a similar problem. Thing is that all of my pictures in "my
pictures" are showing up as available backgrounds. This started happening
the other day, and now when I right click on the desktop nothing happens or i
just get the hourglass icon. once that happens, nothing can reafresh the
display, windows leave trails, the taskbar doesn't work. THe only solution i
have is to opent he task manager, end the explorer.exe process and then
restart it under new task.

okay i've settle the right click problem. turns out that the last hotfix from
MS was the issue. Now I still have the issue of display proerties/background
showing all pictures, including those in sub folders, in "my pictures"

Run the tip #144 on the left side of Kellys-corner
http://www.kellys-korner-xp.com/xp_tweaks.htm
to clear wallpaper frequently used list.
You may have to reboot for it to become effective.
Worked for me. I used to have every picture in "my pictures" listed.
Now just the pictures in the C:\windows\web\wallpaper folder are listed.
