Recycle Bin Icon visually indicates item to empty - nothing there

"XP Home Edition - Recycle Bin Icon visually indicates item to empty,
however, when I click (to view the folder/file) there is nothing (in the
folder). I click restore all items however the Icon still reveals something
still there.

Yesterday, it asked to remove WINDOWS?. I immediately clicked no. Now it
says "do I want to remove all items" without details. This is scary and
risky…I have no idea what I did to make this situation nor do I know how to
correct. I have tried system restore and the issue remains.
 
You could try browsing to your local disk , then using tools ->folder options
to show hidden files and folders , check for a recycler folder.
You should see a folder(s) , with numerical ID's , check inside these
folders for items, you can safely delete the items her if neccessary.

If empty , then the issue could just be a glitch , right click on your
desktop , click customize desktop and then change the icons for the recycle
bin , temporarily.
See if that helps.

The windows folder attributes normally won't allow it to be deleted, so I
don't see any problems deleting whatever is in this file.

Run Error Checking. Reboot. Try to empty the Recycle Bin again.

Error Checking (chkdsk.exe).
1. In My Computer or Windows Explorer, right-click the drive you want to
check, and then click Properties.
2. On the Tools tab, click Check Now.
3. Select both of these:

o To run Chkdsk by using the /f parameter, select the Automatically fix file
system errors check box, and then click Start.
[[Specifies whether Windows repairs file-system errors found during disk
checking. All files must be closed for this program to run. If the drive is
currently in use, a message asks if you want to reschedule
the disk checking for the next time you restart your computer. Your drive is
not available to run other tasks while the disk is being checked.]]

o To run Chkdsk by using the /r parameter, select the Scan for and attempt
recovery of bad sectors check box, and then click Start.

You have to reboot for Error-checking to run.

For a look at the chkdisk log.
Open the Event Viewer...
Start | Run | Type: eventvwr | OK
Look in Application | Listed as Information |
Event ID: 1001
