I've set a new rule to filter undelivered emails from System Administrator
but it never works. It keeps on showing up in my outlook inbox. We run
exchange 2003.

What's the exact syntax of the rule you've created?
 
Syntax follows steps 1> "With specific words in the subject"> "from people or
distribution list" > step 2 "Apply this rule after the message arrives from
System Administrator and with Undeliverable: XXXXXXXX in the subject move it
to the Email failures folder and stop proecessing more rules

Where XXX text is omitted

Are these meant to deal with messages you are sending, or is this dealing
with spam messages coming in?

Either way, cut the rule down to a single trigger. Verify if it runs or
not by doing a run rules now and see if it moves the messages you feel it
should. Then, if it does move items, move them back, switch the rule to
the other trigger, and try firing it again. Try and see which particular
trigger point is the failure.
