Can someone instruct me how to back up files to a CD?

You could just use your favorite CD burning software, drag and drop the
files and folders you want to backup and burn the CD.. (Same thing using
the built in XP CD burning functionality.)

I see no need to backup the entire computer before installing SP2 - just
your data (files, folders, contacts, emails, etc.) How you backup this
material depends on what (exactly) you plan on backing up, which operating
system you have, how much of it(stuff to backup) there is and what media
(network, other hard drives, CD, DVD, etc..) you have to backup to.

If you want to read up on what you can and cannot do with CD/CD-RWs in XP
(natively) - I suggest here:

Since you mentioned SP2, I think you should be made aware of a few things..
