I have photos of people on my computer and I want to link the photos to the
corresponding outlook contact. So I create a shortcut for the photo and
drag/drop the shortcut into the outlook contact entry.

Stupidly, outlook gives a security warning when the shortcut is dropped and
another one when I save and close the contact. Is there a way to disable the
warning or another way to link the photo to the contact? I don't want to
paste a jpg file into the contact because it would make the address book too
big.

You can create a text based link like;
<file://c:\My Documents\My Pictures>
