At some point MS had to update the software to properly handle LARGE
HDD's. Does SP1 properly recognize HDD's of 250GB? Was it the first
release of XP that didn't?

Thanks

SP1 allowed for larger drive sizes. But the BIOS has to support it also.
FAT32 has a practical limit of 128 gig. So you may need to convert
your drive to NTFS in order to utilize it.

Make sure you have a verified backup, then:

Yes, XP SP1 handles large drives. It was the first XP that did.

XP (all releases) can handle drives of 137 GB and above. This registry
value, however, must be set:

REGEDIT4
[HKEY_LOCAL_MACHINE\SYSTEM\CurrentControlSet\Services\atapi\Parameters]
"EnableBigLba"="1"

I belive this was the case since Windows 2000 SP1

Windows 2000 needs SP3 or better for 48-Bit LBA support. Windows XP
needs at least SP1. The registry hack is mentioned as a test method for
the original Windows XP version but Microsoft says that data corruption
may occur if you use this hack, the hack is only intended in for use in
a test environment.

Thankyou, that all seems to be a very clear explanation.
