P4, 2.4ghz, 500mb memory, 40gig hard drive, Asus motherboard with onboard
graphic card.

Every time I dial up with my internal modem my cpu usage shoots from 3% cpu
usage to 70%. This cause the screen to freeze and mouse to lock up for about
a second.

Why does this happen and what does this suggest about my computer? Could
this be a driver problem?

You have a cheap modem that uses the CPU to do the work.
The drivers might be the wrong drivers for the modem and
that could be increasing the load.

Update the modem drivers.
