If I look at the defrag report my system files look pretty messy and my
defragmenter does not defragment system files (fee version). What is your
opinion on that? Should I defragment them as well and is there a good free
program that can do it? Thank you!

XP has a defragmenter program--use it. Double click My Computer, right
click your C: partition, select properties and click the tools tab.

SysInternals' PageDefrag can defrag these system files.

I am using diskeeper and am happy with it. Only catch: it's the free version
which does not defragment system files. However there are some interesting
responds to my question and I will check out one by one.
Thank you all for taking the time to reply!
