Can you have encryption if you use CHAP for authenication?

Not on Microsoft (i.e., RRAS) machines.

You must use at least MS-CHAPv1 although V2 or EAP is
better if you clients support these.

Also note, you must store passwords for all user who might employ CHAP for
(mere) authentication in "reversible encryption" format (AD Users/Computers)
