Can someone point me to a good reference that explains exactly what the
"Automatically detect settings" option in the IE browser configuration does
and when or when not to use it?

Try a search?

http://www.google.com/search?num=20&...++inurl%3AFAQ+

(Google web search for
WPAD (winsock OR web) proxy (auto OR automatic) (detection OR discovery OR autodetect OR autodiscovery) inurl:FAQ
)

I knew that a protocol was involved so I first started searching with

"Automatically detect settings" protocol

That refreshed my memory about the WPAD acronymn.

However, since there seems to be some discrepancy about its
derivation, instead of searching for just

"Web Proxy Auto-Discovery Protocol"

I used the above expression with some of the frequently used
alternate wordings and spellings. I also arbitrarily restricted my results
to URL with the word FAQ in them.

So see if this one helps

http://www.freeproxy.ru/en/free_proxy/faq/wpad.htm

(first hit in results list)
